What is an LLC?

An LLC (Limited Liability Company) combines the flexibility of a corporation with the protection of its members from personal liability. LLCs can have one or more members, who can own different shares in the company. The structure and regulations may vary depending on the state where the LLC is formed.

Advantages and disadvantages of an LLC

Advantages:

  • Personal Liability Protection: Members' personal assets are protected in case of debt or legal problems.

  • Flexibility: It allows to decide the ownership structure and decision-making.

Taxes paid by an LLC

1. Value Added Tax (VAT):

VAT is levied on the sale of goods and services. Although not all LLCs are subject to VAT, those that sell goods or services must comply with state and local regulations for reporting and payment. Depending on the state, the rate can vary between 4% and 10%.

2. Other taxes and contributions:

  • Property tax: Approximately $1,000 to $5,000 annually depending on the value of the assets.

  • Payroll tax: It varies depending on the number of employees, with average rates of 6% to 15%.

  • Social Security and Medicare Contributions: Calculated at 15.3% of net income for single-proprietor LLCs.

LLCs must file the appropriate returns and make payments on time.

How to Calculate LLC Taxes

The tax calculation for an LLC depends on its structure and tax treatment:

1. Income and expenses: They are recorded to determine profits or losses.

2. Tax deductions and credits: LLCs can take deductions and credits to reduce their tax burden. These are recorded in the accounting records.

3. Applicable tax rate: It depends on the tax treatment chosen by the LLC. Rates may vary by state and tax classification.

To make the process easier, LLCs can use spreadsheets or tools like Excel or QuickBooks that include:

  • Monthly income record.

  • List of deductible expenses (example: $12,000 annually in operating expenses).

  • Automatic calculation of estimated taxes.

Distribution of profits in an LLC

1. Proportional distribution: Profits may be distributed according to members' capital contributions.

2. Custom distribution: Alternatively, members may agree to non-proportional distributions. Both options must be properly recorded in the accounting records.

1. Tax calculation: Imagine an LLC that generates $100,000 in annual revenue. With deductions of $30,000, taxes are calculated on $70,000. Depending on tax classification, the LLC could pay different tax rates, such as 15% for Social Security and Medicare, resulting in $10,500.
